DuPont Decomposition of Return on Equity
DuPont decomposition splits return on equity into three separate stories: how profitable each sale is, how hard the assets work, and how much debt is amplifying the result. Two companies can post the same ROE for completely different reasons.
Prerequisites: Reading a Balance Sheet, Leverage and Margin
Two retailers both report a 20 percent return on equity. One earns fat margins on modest sales; the other runs on razor-thin margins but turns its inventory constantly and borrows heavily to do it. A single ROE number cannot tell them apart — you need to open the number up.
Think of ROE as a car's average speed on a trip. Average speed alone does not tell you whether the driver floored it on an open highway (few stops, high efficiency) or coasted downhill with a tailwind (leverage doing the work). You need to break the trip into segments to know what actually happened. DuPont decomposition does the same thing to a profitability number: it splits one ratio into three multiplied factors, each measuring a different lever a manager can pull.
ROE is not one thing. It is margin × turnover × leverage multiplied together, and a company can hit the same ROE through very different, and very differently risky, combinations of the three.
The three levers
In words: net margin is how many cents of profit survive from each dollar of sales. Asset turnover is how many dollars of sales each dollar of assets generates in a year — how hard the balance sheet is working. The equity multiplier is total assets divided by equity, which rises as more of those assets are funded by debt rather than shareholders' money. Multiply all three and the revenue and asset terms cancel, leaving net income over equity — ROE.
Worked example: two retailers, one ROE
Retailer A, a boutique with pricing power: net margin 8 percent, asset turnover 1.25×, equity multiplier 2.0×.
That is a 20 percent ROE built mostly on margin — a business worth paying up for, because margin is usually the hardest lever to lose overnight.
Retailer B, a discount chain: net margin 2 percent, asset turnover 2.5×, equity multiplier 4.0×.
Same 20 percent ROE, but reached through thin margins, fast inventory turns, and twice the leverage of Retailer A. If a recession compresses margins by a third, Retailer A's ROE falls to about 13.3 percent while Retailer B's collapses to roughly 6.7 percent, because leverage magnifies the margin hit as well as the margin gain.
What this means in practice
Analysts run this split before trusting an ROE headline. A rising ROE driven by margin expansion or better asset use reflects real operating improvement. A rising ROE driven purely by a climbing equity multiplier — more debt, same equity — means the company is taking on more financial risk to produce the same operating performance, and that ROE is more fragile in a downturn. Credit analysts watch the equity multiplier directly as an early leverage warning, often before it shows up in a debt-to-EBITDA covenant.
The classic mistake is treating a jump in ROE as automatically good news. If margin and turnover are flat but the equity multiplier doubled because the firm bought back stock with borrowed money, ROE looks stronger while the firm has gotten riskier, not more efficient. Always decompose before you celebrate.
