Smart Contract and Bridge Risk

The risk that a crypto strategy's funds are lost not to market moves but to a bug or exploit in the code holding them — especially in cross-chain bridges, historically the single biggest source of stolen crypto funds.

Holding a position in DeFi usually means depositing funds into a smart contract — self-executing code that manages the funds according to its programmed logic — rather than holding it in a personal wallet. If that code has a bug or an exploitable flaw, an attacker can drain the funds directly, with no market move involved at all: the position can go to zero in seconds, independent of anything happening to the underlying asset's price.

Bridges — the contracts that let assets move between different blockchains — carry an even more concentrated version of this risk, because a bridge typically must hold a large pool of locked collateral on one chain to back tokens issued on another, making it an unusually large, single point of failure. Bridge exploits have repeatedly been the largest individual crypto hacks by dollar value, since compromising one contract can drain the entire pool backing an entire cross-chain asset.

For example, a strategy that holds a wrapped token — representing an asset locked in a bridge contract on another chain — is exposed to the bridge's smart contract risk in addition to the underlying asset's market risk; if the bridge is exploited, the wrapped token can become worthless even while the original underlying asset is completely fine and untouched.

This risk is assessed through code audits, time-tested contract age, total value locked as a rough proxy for attacker incentive, and diversifying exposure across protocols rather than concentrating in a single contract.

Funds held in a smart contract or bridge can be lost to a code exploit entirely independent of market price moves; bridges are especially risky because they concentrate large pools of collateral behind a single contract, making them the most frequent target of the largest crypto hacks.
