Short-Vol Drawdowns and Volmageddon 2018
On February 5, 2018, a fund that let retail investors bet against volatility lost effectively all its value in a single session, and the mechanism that killed it — a forced rebalance that had to buy into the exact spike it was hedging against — spread the damage across the whole VIX futures market.

Credit Suisse's XIV note let ordinary investors short volatility with one ticker: hold it, and you profited whenever the VIX stayed calm, because the product effectively rebalanced daily to stay short a basket of VIX futures. It had returned strongly for years by early 2018. On February 5, 2018 — a day now known as Volmageddon — the S&P 500 fell about 4%, the VIX index spiked intraday, and XIV lost effectively its entire value in hours, forcing Credit Suisse to terminate the note. The mechanism was not just "volatility went up." It was a rebalancing rule that made the product's own hedging worse for the market, not better.
How the product worked, and where the trap was
XIV tracked a strategy short a rolling basket of near-term VIX futures, targeting roughly -1x daily exposure to the futures' movement, meaning it needed to rebalance every day to maintain that exposure as futures prices moved. Here is the trap: to stay short after volatility rises, a levered short-vol product must buy back futures to reduce its short exposure — the more VIX futures rise, the more the fund must buy to keep its target ratio, and it must do this rebalancing near the close, at a predictable time, in a predictable direction.
Worked example, illustrative. Suppose the fund's mandate requires it to hold short VIX futures notional equal to roughly the fund's net asset value. If VIX futures jump 20% intraday, the fund's notional short position, unadjusted, is now worth roughly 20% more than the fund's asset value implies it should be — so to bring the ratio back to target, the fund must buy back a chunk of its futures position near the close. On February 5, VIX futures did not just jump 20%; intraday moves and the ensuing rebalancing needs escalated far beyond that, and multiple short-vol products needed to buy simultaneously into an already-spiking market. That buying pushed futures prices up further, which increased the very spike the funds were hedging against, which increased how much they needed to buy next — a short, self-reinforcing feedback loop concentrated in the last hour of trading.
XIV did not simply "lose a big bet." Its own contractual rebalancing rule was the transmission mechanism that turned a large-but-ordinary volatility spike into a total loss, because the rule forced it to buy the thing that was hurting it, at a time everyone knew in advance, in a market too thin to absorb the size.
The scale of the damage
VIX itself moved from around 17 to an intraday level above 35–37 that day — the S&P 500's move was a notable but not historic 4% decline; the volatility spike was disproportionate to the equity move, consistent with positioning and forced flows amplifying the shock rather than the equity selloff alone explaining it. XIV, trading around $100 at the start of the day, lost roughly 96% of its value after-hours and was terminated by Credit Suisse days later — noteholders who didn't sell before the close were largely wiped out. A similar, smaller product, ProShares' SVXY, also lost roughly 90% in the same session and survived only by cutting its target leverage afterward.
What killed the strategy structurally
- Regulatory and product response. Issuers reduced leverage targets on surviving VIX-linked short products, and public appetite for retail-accessible "short volatility" notes fell sharply — the specific instrument that made this trade a one-click retail bet mostly disappeared.
- The mechanism became widely understood. Once the forced-rebalancing feedback loop was documented in detail, it became a known, exploitable pattern — traders who understood the mechanic could position ahead of the predictable close-time rebalancing window in future volatility spikes, compressing the payoff for anyone still running the naive levered strategy.
- Position sizing discipline tightened industry-wide. Institutional short-vol desks that survived February 2018 generally cut leverage and diversified away from strategies with a single predictable, size-concentrated rebalancing time.
The common misreading is "short volatility stopped working after 2018." It didn't — the variance risk premium this strategy harvests is still there. What died was a specific, dangerously levered, predictably-rebalanced retail product structure. Distinguishing the strategy from the vehicle is the point interviewers are testing when they ask about Volmageddon.
In interviews
Walk through the mechanism precisely: the daily rebalance requirement meant the fund had to buy futures as they spiked, at a known time, which mechanically amplified the spike. Quantify it if you can (VIX roughly doubling intraday against a modest equity move, XIV losing roughly 96% in hours) and land on the general lesson — leveraged, rules-based products that must trade in a predictable direction at a predictable time create their own liquidity crises, independent of whether the underlying strategy is sound.
