Portable Alpha

Portable alpha separates the decision of which market to be exposed to from the decision of which manager should try to beat it, by using derivatives to get market exposure and freeing up capital for a skill-based strategy layered on top.

Prerequisites: The Fundamental Law of Active Management

A pension fund wants $500 million of S&P 500 exposure. The obvious route is to buy $500 million of an S&P 500 index fund. But that ties up $500 million of cash in a strategy that, by design, cannot beat the market. Portable alpha asks a different question: what if the market exposure and the search for skill didn't have to live in the same dollars?

Portable alpha buys market exposure (beta) cheaply through a derivative, freeing the actual cash to be invested in a separate, unrelated strategy that is trying to generate excess return (alpha). The two return streams are simply added together.

How the pieces fit together

An S&P 500 total-return swap or futures contract delivers the index's return without requiring the full notional in cash — only a small margin. That frees up most of the capital, which can then be handed to, say, a market-neutral hedge fund manager targeting a modest excess return uncorrelated with the market. Stack the two:

In words: total return equals the market return you replicated with derivatives, plus whatever excess return the skill-based manager generated on the freed-up cash, regardless of what the market did.

Worked example

A fund needs $500 million of equity market exposure. It enters an S&P 500 total-return swap requiring $25 million in margin (5%), leaving $475 million free. That $475 million is placed with a market-neutral manager targeting 4% annualized alpha with low correlation to equities. If the S&P returns 8% for the year and the alpha manager delivers its targeted 4%:

versus 8% for a plain index fund holding the same $500 million outright — an extra 4 percentage points contributed entirely by the freed-up capital, not by the market call.

What this means in practice

Portable alpha is popular with pension funds and endowments that have a fixed policy exposure (say, 60% equities) they don't want to deviate from, but still want active management somewhere in the portfolio. It lets them keep the policy exposure exactly as mandated while adding a genuinely independent source of return underneath it, rather than diluting the equity allocation to make room for active bets.

The strategy only works if the alpha source is actually uncorrelated with the beta being overlaid — and if the swap counterparty doesn't default. In 2008, several portable alpha programs unwound badly because the "independent" alpha manager turned out to have hidden market exposure, and losses on both legs hit simultaneously instead of diversifying each other.
