Inverse IOs and Leveraged CMO Tranches

An inverse IO pays a coupon that moves opposite to short-term rates, turning a slice of mortgage interest into a leveraged bet against rising rates.

A mortgage pool's interest cash flow can be split off from its principal and carved up again. An inverse IO (inverse interest-only strip) is one of those carved pieces: it receives a coupon calculated as a fixed rate minus a floating index, usually short-term LIBOR/SOFR. When the index rises, the inverse IO's coupon falls — and can fall to zero — so the security behaves like a leveraged short position on interest rates layered on top of prepayment risk.

An inverse IO pays (fixed rate − floating index) × a notional, so its coupon shrinks as rates rise and grows as rates fall — a leveraged, rate-sensitive claim carved out of a mortgage pool's interest, not its principal.

Where the leverage comes from

A CMO deal splits one mortgage pool's coupon into a floater and an inverse floater (or, on the interest-only side, a floating IO and an inverse IO) that must average back to the pool's original coupon. If the floater pays index + a spread on, say, three times its share of notional, the inverse IO must absorb three times the rate movement in the opposite direction to keep the deal's total interest payments balanced. That multiplier is the leverage: a 1% rise in the index can cut the inverse IO's coupon by 3% or more.

Worked example

A pool coupon is 5%. The deal creates a floater paying SOFR + 0.50% on 75% of notional and an inverse IO on the remaining 25%. If SOFR rises from 2% to 3%, the floater's rate rises by 1 point on 75% of notional; to keep the average at 5%, the inverse IO's coupon must fall by roughly 3 points (1% × 75% / 25%). A holder who bought the inverse IO expecting stable low rates sees its income drop sharply, on top of losing notional faster if prepayments speed up and shrink the pool it is paid from.

Because the coupon can hit zero and the underlying principal was never owned in the first place, an inverse IO can lose most of its value in a rising-rate, high-prepayment environment simultaneously — the two risks compound rather than offset.
