Inflation Swaps and Inflation Derivatives
An inflation swap lets one party trade a fixed rate for whatever inflation actually turns out to be — the cleanest way to isolate an inflation view from the interest-rate view that's tangled up inside inflation-linked bonds.
Prerequisites: Inflation-Linked Bonds and TIPS, Interest Rate Swaps
A government inflation-linked bond does bundle an inflation view with a real-interest-rate view: buying one means taking a position on both at once, and unwinding just the inflation piece requires trading the bond itself, with all its funding and repo mechanics attached. An inflation swap strips that apart. It's a pure exchange of cash flows — one side pays a fixed rate, the other pays whatever inflation actually turns out to be over the period — with no bond, no principal exchange, and no repo market involved.
It's the same unbundling a plain interest rate swap does for interest-rate risk: instead of buying a bond to get exposure to rates, a swap lets you trade the rate directly. An inflation swap does that for inflation — instead of buying TIPS or gilts to get exposure to CPI, you trade CPI directly against a fixed number both sides agreed on today.
The zero-coupon structure
The standard contract is a zero-coupon inflation swap: nothing is exchanged until maturity, at which point one full net payment settles the whole period.
where is the notional, and are the price index level (typically CPI) at maturity and at trade inception, and is the fixed rate agreed at trade inception — the swap's breakeven inflation rate. is the actual cumulative inflation realized over the life of the trade; is what the fixed rate compounds to over the same period. The inflation receiver profits if realized inflation outpaces the fixed rate that was locked in, and loses if it doesn't — a single net cash flow at the end, no coupons along the way.
Worked example 1 — settling the swap
A 5-year zero-coupon inflation swap is struck at with $10 million notional, receiving inflation. At inception, the reference CPI level . Five years later, actual CPI has come in at . Realized cumulative inflation: , or 15.0% over the period. The fixed side compounds to , or 13.14%. The payoff to the inflation receiver is notional times the difference between those two figures: . Applied to $10 million notional, that's $10,000,000 times 0.0186, or roughly $186,000. Inflation ran hotter than the 2.5% locked in, so the receiver of inflation collects the difference.
Worked example 2 — reading breakeven inflation off the market
The fixed rate that makes a newly-traded swap worth zero to both sides is the market's breakeven inflation rate for that maturity — the same quantity a bond desk gets by comparing a nominal government bond's yield to an inflation-linked bond's real yield of the same maturity. Suppose the 10-year nominal government yield is 4.3% and the 10-year inflation-linked real yield is 1.8%. The bond-market breakeven is approximately . If the 10-year inflation swap is simultaneously trading at , a 0.2 percentage point gap has opened between the two markets — a real, tradeable discrepancy, since both are supposed to reflect the same expected inflation, and desks that specialize in inflation relative value exist specifically to arbitrage gaps like this one.
What this means in practice
Pension funds and insurers with inflation-linked liabilities use inflation swaps to hedge that exposure without needing to source or finance a specific inflation-linked bond, which can be scarce or trade at a premium. Inflation swap curves also feed directly into deriving real yield curves and central bank inflation-expectation estimates, since the swap market is often deeper and more continuously quoted across maturities than the inflation-linked bond market itself.
The index used to settle an inflation swap is typically reported with a lag (commonly two to three months) and the swap references the unrevised index print as originally published, not any later statistical revision — a detail that can create small but persistent basis between an inflation swap and an inflation-linked bond referencing a slightly different lag or index convention. Two "inflation" instruments that look interchangeable can settle against subtly different numbers.
An inflation swap is a pure trade on realized inflation versus a fixed rate agreed today — no bond, no repo, no coupon stream — which is exactly what makes it the cleaner instrument for isolating an inflation view that a bond leaves tangled up with a real-rate view.
