Futures, ETFs Or Swaps: Picking The Hedge Vehicle
Once you know what you need to hedge, you still have to pick the instrument — and futures, ETFs and swaps trade off cost, precision and operational simplicity in different ways for different account sizes.
Prerequisites: Choosing The Hedge Instrument
You've decided the book needs $5m of short index exposure to offset its beta. You still haven't picked how to actually get it — a futures contract, a short ETF position, or a swap. All three deliver roughly the same market exposure, but they differ enough in cost, precision and operational friction that the choice is a real decision, not a formality.
The three vehicles
Futures. Cheapest to trade, deep liquidity in major indices, financing is embedded in the basis rather than billed separately. Downside: standardized contract sizes mean you can't hit an exact dollar notional, you must roll periodically as contracts expire, and margin is called daily so P&L swings show up as cash movements.
ETFs. Simplest operationally — buy or short it like a stock, no rolling, no futures account needed, and you can size to the exact dollar. Downside: shorting an ETF means borrowing shares and paying a borrow fee, which for a heavily shorted ETF can be meaningfully worse than a future's implied financing, and ETF liquidity, while usually good for major indices, is thinner than the futures market underneath it.
Swaps. Fully customizable notional and tenor, no rolling if structured as a term swap, and can be tailored to a specific basket rather than a standard index. Downside: requires an ISDA and a swap dealer relationship, carries counterparty credit risk, is less liquid to unwind early, and pricing is opaque relative to an exchange-traded instrument.
Worked example
The $5m short-beta hedge needs to stay on for roughly three months. Compare the three:
- Futures: one E-mini-style contract at roughly $50 per index point covers about $250,000 of notional per contract at a hypothetical 5,000 index level, so you'd need about 20 contracts for $5m — close but not exact, off by whatever the contract multiple leaves as a remainder (call it 2 percent). Roll cost at quarter-end is roughly the bid-ask on the roll spread, typically a few hundredths of a percent. Commission and financing embedded in basis: cheapest all-in cost of the three, roughly 15-20bp annualized in typical conditions.
- ETF: short exactly $5,000,000 of the ETF, hitting the notional precisely. Borrow fee on a liquid, easy-to-borrow index ETF is usually under 50bp annualized — but check first, because some smaller or leveraged ETFs run far higher.
- Swap: exact $5m notional, three-month term, one dealer quote. All-in cost embeds the dealer's spread over the futures-implied rate, typically a bit more expensive than futures for a liquid index, but you avoid the roll entirely and avoid any borrow-fee uncertainty.
For this size and this index, futures are usually cheapest; the ETF wins if operational simplicity (no futures account, no rolling, no margin calls) matters more than the last few basis points; the swap wins if you need an exact, non-standard notional or a bespoke basket a listed future can't replicate.
No vehicle wins on every dimension. Futures are cheapest and most liquid but imprecise and require rolling; ETFs are exact and simple but carry borrow risk; swaps are exact and flexible but carry counterparty risk and dealer spread. Pick based on which trade-off actually matters for this hedge.
Don't default to whichever vehicle the desk always uses without checking borrow or roll cost for the specific name — a "cheap" ETF hedge can quietly become the most expensive option the moment it goes hard to borrow.
