Trading the Implied Vol Term-Structure Slope

Options with different expiries on the same underlying often trade at different implied volatilities, and the slope between them — usually upward in calm markets, inverted in stress — is its own tradable signal, separate from betting on volatility's level.

Prerequisites: Short Strangle Programs and Stop Rules

A one-month option and a one-year option on the same stock can carry different implied volatilities, just as a one-month and ten-year bond carry different yields. In calm markets, longer-dated options usually trade at somewhat higher implied volatility than short-dated ones — there's more time for something to happen, and more uncertainty to price in. When markets get stressed, this often flips: short-dated implied volatility spikes above long-dated, because the market is pricing acute near-term risk that it expects to fade.

That shape — implied volatility plotted against time to expiry — is the volatility term structure, and its slope between any two expiries is tradable on its own, independent of whether volatility overall is high or low.

The vol term structure's normal shape is upward-sloping (calm markets, more uncertainty further out) and it inverts under stress (near-term fear priced above long-term). Trading the slope means betting on that shape changing, not on the level of volatility itself.

The trade: calendar spreads on volatility

A trader who believes the term structure is too flat, or too inverted, relative to normal, can put on a calendar spread: sell the option (or variance) at the expiry believed too expensive, buy the one believed too cheap. In upward-sloping (normal) conditions, a common trade sells expensive front-month volatility and buys cheaper back-month volatility, profiting if the curve steepens back to normal or the front month's elevated volatility fades as feared events pass without incident.

Worked example

Front-month (1-month) implied volatility on an index is 28%, while 6-month implied volatility is 20% — an inverted term structure, typical during an acute market scare. A trader believes the fear is overdone and will fade before the front month expires.

  • Sell the 1-month at-the-money straddle, collecting premium priced off 28% vol.
  • Buy the 6-month at-the-money straddle, paying premium priced off 20% vol, in a size that roughly neutralizes the position's sensitivity to the underlying's direction (a calendar spread, not an outright bet on price).

If, a week later, the acute worry passes and front-month implied volatility falls back to 18% while 6-month volatility barely moves, the short front-month leg has become far cheaper to buy back than it was sold for, producing a profit on that leg that dominates the smaller move in the long leg — the trader profited from the slope normalizing, without needing to correctly predict which direction the underlying itself would move.

What this means in practice

Term-structure trades are popular precisely because they can be built close to delta-neutral (insensitive to the underlying's direction), isolating a bet on the shape of volatility across time rather than the market's direction or even volatility's overall level. This is the same logic that drives VIX futures term-structure trading, where the futures curve's slope between near and far contracts is a heavily watched, actively traded signal in its own right.

An inverted term structure is a symptom of acute stress, not a guarantee that the stress fades on the trader's schedule — a calendar spread sized for a quick normalization can still lose money if the front-month fear is validated and volatility stays elevated, or spreads further, before the short leg expires.
