The Federal Funds Market and the Effective Rate

Banks lend each other reserves overnight in the fed funds market, and the volume-weighted average rate of those actual trades — not any single quoted number — is the effective fed funds rate the whole financial system anchors to.

Prerequisites: The Money Market and the Short End of the Curve

Banks are required to hold a certain level of reserves at the central bank, and on any given day some banks end up with more than they need while others end up short. The federal funds market is where the ones with excess reserves lend, overnight and unsecured, to the ones short — and the rate at which that actually happens, averaged across every real trade of the day, is the effective federal funds rate (EFFR), the single most closely watched short-term interest rate in the dollar system.

The Fed doesn't fix the fed funds rate directly — it sets a target range and uses tools like interest on reserve balances to keep the effective rate, a volume-weighted average of actual overnight interbank loans, trading inside that range.

Why banks trade reserves at all

A bank's reserve balance at the central bank fluctuates constantly with the ordinary business of payments clearing — checks, wires, and settlements all move reserves between banks all day. A bank that ends the day with reserves below its requirement (or below what it wants to hold for liquidity comfort) needs to borrow some overnight; a bank with more than it needs would rather lend the excess out and earn something on it than let it sit idle. The fed funds market is simply the venue — mostly voice or electronic broker-intermediated — where this reserve redistribution happens.

Worked example

On a given day, $95 billion in fed funds trades take place: $40 billion at 5.30%, $35 billion at 5.31%, and $20 billion at 5.33%.

  1. Volume-weighted average. 40×5.30+35×5.31+20×5.3395=212.0+185.85+106.695=504.4595=5.31\frac{40 \times 5.30 + 35 \times 5.31 + 20 \times 5.33}{95} = \frac{212.0 + 185.85 + 106.6}{95} = \frac{504.45}{95} = 5.31.
  2. EFFR published for the day: 5.31%.
  3. If the Fed's target range is 5.25%-5.50%, this print sits comfortably inside it, meaning the Fed's tools (interest paid on reserve balances, and standing facilities) are successfully anchoring the market rate where policy intends.

If EFFR had instead printed near or above the top of the range, that would be a signal reserves are becoming scarce system-wide, prompting the Fed to consider technical adjustments to keep control of the rate.

What this means in practice

EFFR is not just an abstract policy number — it is the base rate that a huge share of floating-rate loans, and historically many derivatives, referenced directly or indirectly (before the shift toward SOFR as the primary reference rate in many markets). Trading desks and bank treasurers watch daily EFFR prints as a real-time read on reserve scarcity in the banking system, since persistent upward pressure on EFFR relative to the Fed's administered rates has historically been an early warning sign of funding stress, as seen in repo-market episodes when reserve levels ran unexpectedly low.

The fed funds target range (what gets announced after policy meetings) and the effective rate (what actually trades) are two different things — the Fed does not directly set the effective rate by decree, it manages it indirectly through the interest it pays on reserves and other tools, and effective rates can and do drift within, or occasionally outside, the announced range.
