Spot Crypto ETFs and Authorized Participants
A spot crypto ETF's share price stays close to the coin's real value because authorized participants can create or redeem shares against actual coins whenever the two drift apart, arbitraging the gap away.
Prerequisites: Blockchains and Consensus
A spot Bitcoin ETF is, on paper, simple: a trust holds actual bitcoin in custody, and shares of the trust trade on a stock exchange, letting a brokerage account hold crypto exposure without ever touching a wallet. The hard part isn't holding the coins — it's keeping the ETF's share price from drifting away from the value of the bitcoin actually backing it. That job falls to a small set of institutions called authorized participants (APs), and the mechanism they run is the same create/redeem arbitrage that keeps every ETF, crypto or not, tracking its underlying asset.
Authorized participants are the only entities allowed to create new ETF shares (by delivering the underlying asset or cash to the trust) or redeem shares (getting the underlying asset or cash back). Whenever the ETF's market price drifts from the value of its underlying holdings, an AP can profit by creating or redeeming shares to close the gap — and that profit-seeking is exactly what keeps the ETF's price tracking the coin.
Why ETF shares don't just float free
If nothing tied a Bitcoin ETF's share price to the actual value of the bitcoin it holds, the share price could trade at any premium or discount investor sentiment pushed it to — as happened with the Grayscale Bitcoin Trust before it converted to an ETF, which traded at persistent, sometimes deep discounts to its underlying holdings because there was no efficient creation/redemption mechanism. A true ETF structure fixes this by letting APs step in whenever the gap opens.
Worked example
Bitcoin trades at $60,000. The ETF's net asset value per share, based on its bitcoin holdings, works out to $60.00 per share, but retail buying pressure has pushed the ETF's market price to $60.60 — a 1% premium. An AP can deliver bitcoin to the trust, receive newly created ETF shares at NAV ($60.00), and immediately sell those shares on the open market at $60.60, pocketing the $0.60 spread per share. This selling pressure from the new shares pushes the ETF's market price back down toward $60.00. The reverse happens at a discount: if the ETF trades at $59.40, an AP buys shares cheaply on the market, redeems them with the trust for the underlying bitcoin at NAV, and sells that bitcoin at the $60,000 spot price, again pocketing the difference — buying pressure from AP demand for shares pushes the price back up.
What this means in practice
The tightness of an ETF's tracking to its underlying asset depends on how many APs are active and how cheaply they can execute the arbitrage — more competing APs and deeper bitcoin liquidity mean tighter tracking and lower persistent premiums or discounts. This is also why the mechanics matter for the underlying spot market itself: heavy net ETF creation activity means APs are buying real bitcoin to deliver to the trust, a genuine source of spot demand distinct from exchange trading volume.
Creation and redemption require moving actual bitcoin (or, in some ETF structures, cash) in and out of custody, which takes time and coordination — unlike arbitrage in a purely electronic security. During periods of unusually high volatility or custody bottlenecks, the AP mechanism can slow down, allowing wider and more persistent premiums or discounts than investors expect from an ordinary equity ETF.
