Overlay Hedges Versus Hedging Each Position

A portfolio's risk can be hedged position by position, or netted first and hedged once at the aggregate level with a single overlay — the overlay approach is usually cheaper and simpler but can leave individual position risks unaddressed that a net view hides.

Prerequisites: Choosing The Hedge Instrument

If a portfolio holds fifty positions each with some market-beta exposure, one way to hedge is position by position: short a proportional amount of an index future against every single holding. A cheaper alternative is to net the whole book's exposure first — sum up the aggregate beta across all fifty positions — and then hedge that single net number with one overlay trade, typically an index future or a broad swap sitting on top of the portfolio rather than attached to any individual position.

The overlay approach is attractive because it trades fifty separate hedge transactions, each paying its own bid-ask spread and carrying its own operational overhead, for one. It also automatically captures the netting benefit: if some positions are naturally offsetting (a long that's already partially hedged by a correlated short elsewhere in the book), overlay hedging only pays to hedge the residual net exposure, not the gross exposure of every line item, which is usually smaller and cheaper to hedge.

The trade-off is that an overlay hedge is blind to what's happening underneath the net number. If the portfolio's aggregate beta is hedged to zero but individual positions have very different factor exposures or idiosyncratic risks, the overlay does nothing about those — a single stock blowing up on company-specific news isn't touched by an index-level hedge that was only ever designed to neutralize the portfolio's aggregate market exposure. Position-level hedging, despite its cost, gives more granular protection because each hedge is sized to its specific position's risk rather than to a netted aggregate that can mask offsetting or concentrated risks within it.

Overlay hedges hedge a portfolio's netted aggregate exposure with one trade, which is cheaper and captures netting benefits automatically, while position-level hedging is more granular and catches idiosyncratic or concentrated risks that a single net-exposure overlay is structurally blind to.
