Liquidity Spirals
A liquidity spiral is a self-reinforcing loop where falling prices force leveraged holders to sell, and that selling pushes prices down further, tightening margin requirements again — a mechanism that turns an ordinary drawdown into a crash.
Prerequisites: Haircuts and Collateral
An asset falls in price. A leveraged holder gets a margin call and must sell to raise cash. That sale pushes the price down further. The lower price triggers margin calls at other leveraged holders of the same or correlated assets, forcing more selling, pushing the price down still more. None of this requires any new bad news about the asset's fundamentals — the mechanism feeds on itself. This loop is a liquidity spiral, and it is one of the main reasons markets crash faster and further than fundamentals alone would predict.
A liquidity spiral links market liquidity (how easily an asset can be sold without moving its price) and funding liquidity (how easily a leveraged holder can maintain their position) in a feedback loop: price drops trigger margin calls, margin calls trigger forced sales, and forced sales drop the price further.
The two reinforcing loops
In words: a price decline raises the collateral a leveraged position needs (through both losses on the position and rising haircuts, since lenders get more cautious exactly when prices are falling), forcing sales to raise cash, which mechanically pushes the price down again — restarting the loop from a lower level.
Worked example
A hedge fund holds a $100 million leveraged position, financed with $80 million of borrowed money at a 5% haircut, so it has $20 million of equity supporting the position. The asset falls 10%, cutting position value to $90 million; equity drops to $10 million, an equity ratio of about 11% against the position, below the fund's required maintenance level. The lender also raises the haircut from 5% to 10% given the volatility, tightening the required equity cushion further. To meet the call, the fund sells $20 million of the position. If several funds hold the same or correlated positions and face the same dynamic simultaneously, their combined forced selling pushes the price down another 5-10%, restarting the loop for every remaining leveraged holder — even those who did nothing wrong.
What this means in practice
Liquidity spirals explain why crashes in leveraged markets (mortgage-backed securities in 2008, quant equity factors in August 2007, crypto in 2022) tend to be sharper and faster than the underlying fundamental news would justify, and why they often hit assets that look unrelated on paper — the common thread is shared leveraged holders forced to sell whatever is liquid enough to sell, not a common fundamental cause.
Diversifying across "uncorrelated" assets doesn't protect against a liquidity spiral if the same leveraged players hold all of them — correlations that look low in calm markets can jump toward one in a crisis precisely because everyone is forced to sell the same book at the same time, a phenomenon distinct from ordinary fundamental correlation.
