Counterparty Risk and Collateral in Synthetic ETFs
Why a swap-based ETF's return depends on a bank promise rather than a basket of securities it owns outright, and how posted collateral limits what happens if that bank fails.
Prerequisites: Synthetic ETFs and Swap-Based Replication
A physically replicating ETF owns the actual stocks or bonds in its index, so if the fund's custodian bank were to fail, the securities themselves are still there, held separately in the fund's name. A synthetic ETF works differently: instead of buying the underlying securities, it enters into a swap with a bank, where the bank agrees to pay the fund the index's return in exchange for a fee, and the fund often holds a separate basket of unrelated securities (not the index itself) as its actual assets.
This introduces counterparty risk: the fund's promised index return is only as good as the swap counterparty's ability to pay it. If that bank defaults, the fund could be left without the return it was owed, and would fall back on whatever it can recover.
That's where collateral comes in. Regulations typically cap how much unsecured exposure to the swap counterparty a fund can carry — often around 10% of assets in European UCITS rules — and require the counterparty to post collateral (usually high-quality bonds or cash) against the rest of the exposure, held with an independent custodian. If the swap counterparty defaults, the fund can seize that collateral rather than being left with a simple unsecured claim. The collateral is typically over-collateralised, meaning its market value is kept somewhat above the exposure it secures, as a buffer against the collateral itself losing value before it can be sold.
The practical risk isn't that swap counterparties routinely fail — big banks providing these swaps rarely do — but that in a genuine crisis, the quality and liquidity of the posted collateral, and how quickly it can actually be converted to cash to make investors whole, matters far more than the headline exposure-limit percentage suggests.
Many synthetic ETFs also reduce concentration risk by spreading exposure across multiple swap counterparties rather than relying on a single bank, and some publish daily or weekly collateral reports showing exactly what's held against the swap exposure and how it's valued. An investor comparing two synthetic ETFs tracking the same index should look at how many counterparties each uses, how the collateral basket is composed, and how frequently it's marked to market — details that vary meaningfully between issuers even when the headline exposure limit is identical.
A synthetic ETF's return comes from a swap with a bank, not from owning the index directly, so its investors are exposed to that bank's ability to pay — counterparty risk. Regulation caps unsecured exposure and requires the counterparty to post over-collateralised, independently held collateral, but the real-world protection depends on how liquid and high-quality that collateral actually is in a stress scenario.
