Auto-Deleveraging and Socialized Loss Systems

How crypto derivatives exchanges cover losses when a liquidated trader's collateral runs out before their position can be closed, by force-closing the opposite profitable positions instead.

Prerequisites: Liquidations and Cascade Risk

When a leveraged crypto futures position gets liquidated in a fast-moving market, the exchange sometimes can't close it fast enough to prevent losses exceeding the trader's collateral. Normally an insurance fund, built from fees on other liquidations, absorbs that shortfall. But if the insurance fund itself runs dry during an extreme crash, the exchange needs another backstop — and that's auto-deleveraging (ADL).

Under ADL, the exchange force-closes the most profitable, most highly-leveraged opposite positions at the bankrupt trader's price, effectively transferring the loss onto the counterparty who happened to be winning the most. Traders are typically ranked by a score combining profit and leverage, so the ones with the largest paper gains and riskiest exposure are deleveraged first.

Worked example. A large short position gets liquidated in a crash and the insurance fund is empty. The exchange's ADL engine finds the top-ranked profitable long trader and closes their position at the liquidation price, socializing the loss onto that trader instead of the exchange itself.

For a trader on the receiving end, being auto-deleveraged means a profitable position is closed without warning, at a price they didn't choose, purely because someone else's account blew up. Exchanges usually display a live ADL ranking indicator so highly leveraged, highly profitable traders can see they're near the front of the queue and choose to reduce their own leverage voluntarily before it happens to them.

Auto-deleveraging is the last-resort backstop after an exchange's insurance fund is exhausted: it closes out the most profitable opposing positions at the liquidation price so losses land on winning traders rather than the exchange.
